What is a Mutual Fund SWP and How is It Taxed in India?

A Mutual Fund Systematic Withdrawal Plan (SWP) is a tax-advantaged facility that redeems a predetermined amount from your mutual fund units each month to generate regular income. Unlike bank interest, each SWP payout is bifurcated into a tax-free return of capital and a taxable capital gain. Under Finance (No. 2) Act 2024, equity fund gains held >12 months are taxed as Long-Term Capital Gains (LTCG) at 12.5% strictly on annual gains exceeding the statutory ₹1,25,000 exemption limit.

How the Calculation Works (Statutory Methodology)

1. Capital Gain vs Principal Apportionment

Every monthly withdrawal amount W redeems both original cost basis and accrued gains using the portfolio's current gain ratio:

Gain Ratio = (Current Portfolio Value − Cost Basis) ÷ Current Value
Taxable Gain = Monthly Withdrawal × Gain Ratio
Tax-Free Principal Return = Monthly Withdrawal − Taxable Gain

Because only the gain portion is taxable, your initial effective tax rate is near zero!

2. Finance Act 2024 Tax Application

Annual accumulated capital gains are evaluated against statutory limits under Sections 111A and 112A:

Year 1 (STCG): Annual Gain × 20.8% (20% + 4% Cess)
Year 2+ (LTCG): max(0, Annual Gain − ₹1,25,000) × 13.0% (12.5% + 4% Cess)

Debt mutual funds post-April 2023 are taxed at marginal slab rates under Section 50AA.

The ₹1.25 Lakh Annual Exemption Shield (Section 112A)

If your accumulated long-term capital gains in any financial year are ₹1,25,000 or less, your tax liability for that entire year is flat ₹0. For a retiree withdrawing ₹30,000 to ₹40,000 per month, this statutory exemption effectively shields all withdrawals from taxation for the first 3 to 6 years of retirement!

Frequently Asked Questions (Mutual Fund SWP Taxation)
How is Mutual Fund SWP taxed under Budget 2024 (Finance Act 2024) rules?▾

In a Systematic Withdrawal Plan (SWP), every monthly withdrawal is treated as a partial redemption of mutual fund units. Under Finance (No. 2) Act 2024, withdrawals from equity mutual funds held for more than 12 months are taxed as Long-Term Capital Gains (LTCG) at 12.5% (plus 4% cess) strictly on gains exceeding the ₹1,25,000 annual exemption limit. In Year 1 (units held under 12 months), withdrawals trigger Short-Term Capital Gains (STCG) at 20% under Section 111A.

Why is SWP significantly more tax-efficient than a Bank Fixed Deposit (FD)?▾

Bank FD interest is 100% taxable from the first Rupee at your income tax slab rate (up to 30% + cess = 31.2%). In contrast, each SWP payout is bifurcated into return of your original principal (which is 100% tax-free) and capital gains. Furthermore, equity LTCG benefits from a ₹1,25,000 tax-free exemption every financial year. In early retirement years, retirees often pay less than 2% to 4% effective tax on their total annual withdrawals, saving over 80% in taxes compared to FDs.

What is the FIFO (First-In, First-Out) rule in Mutual Fund SWP taxation?▾

Mutual fund redemptions in India follow the First-In, First-Out (FIFO) method prescribed by the Income Tax Department. The units purchased earliest are assumed to be redeemed first. Because all units in a lump-sum investment were bought on Day 1, once you complete 365 days of holding, 100% of your future SWP withdrawals qualify for the lower 12.5% LTCG rate and the ₹1.25 Lakh annual exemption.

How does the ₹1,25,000 annual LTCG exemption work for SWP withdrawals?▾

Under Section 112A, an individual investor is entitled to an aggregate tax-free LTCG exemption of up to ₹1,25,000 per financial year across all equity mutual funds and listed equities. If the capital gains portion of your 12 monthly SWP withdrawals in a given financial year total ₹1,10,000, your tax liability for that year is exactly ₹0. You only pay 12.5% (+4% cess) on the gains portion exceeding ₹1,25,000.

How are Debt Mutual Fund SWP withdrawals taxed after April 1, 2023?▾

Under Section 50AA introduced in Finance Act 2023, investments made in specified debt mutual funds (where equity allocation is 35% or less) post-April 1, 2023 are deemed short-term capital assets regardless of holding period. Capital gains from debt SWP withdrawals are taxed at your marginal slab rate without any indexation benefit or ₹1.25 Lakh exemption.
